Irreversible Investment, Operating Flexibility, and Time Lags
We consider an optimal investment problem when a firm such as an electric power company has the operational flexibility to expand and contract capacity with fixed cost. This problem is formulated as an impulse control problem combined with optimal stopping. Consequently, we obtain optimal investment timing, optimal capacity expansion and contraction timing, and the investment value. We also sho...
متن کاملThe Value of Flexibility in Sequencing Irreversible Investment¤
We analyze the investment decision of a ...rm that may complete a project either in one lump or in smaller parts at distinct points in time. The ...rm faces a trade-o¤ between the cost savings that arise when the project is completed in one go and the additional ‡exibility that arises when the ...rm is able to respond to resolving uncertainty by choosing optimal timing individually for each sta...
متن کاملGas Fired Power Plants: Investment Timing, Operating Flexibility and Abandonment
We analyze investments in gas fired power plants under stochastic electricity and gas prices. A simple but realistic two-factor model is used for price processes, enabling analysis of the value of operating flexibility, the opportunity to abandon the capital equipment, as well as finding thresholds for energy prices for which it is optimal to enter into the investment. Our case study, using rea...
متن کاملIrreversible investment
Investment is often irreversible: once installed, capital has little or no value unless used in production. This paper proposes, solves and characterizes a model of sequential irreversible investment by a firm facing uncertainty in technology, demand and price of capital. The solution can be found in closed form if simple (but not totally unrealistic) functional forms are assumed, and can be gi...
متن کاملInvestment Lags: A Numerical Approach
In this paper we use a mixture of numerical methods including finite difference and body fitted co-ordinates to form a robust stable numerical scheme to solve the investment lag model presented in the paper by Bar-Ilan and Strange (1996). This allows us to apply our methodology to models with different stochastic processes that does not have analytic solutions.
